Some assets are tangible like cash while others are theoretical or intangible like goodwill or copyrights. Current assets and liabilities can be converted into cash within one year. We use owner’s equity in a sole proprietorship, a business with only one owner, and they are legally liable for anything on a personal level. Receivables arise when a company provides a service or sells a product to someone on credit. The basic concept of accounting equation is to express two main points in the accounting rule. Accounting equation is the foundation of the double-entry in the accounting system which accounting transactions must follow. From the accounting equation, we see that the amount of assets must equal the combined amount of liabilities plus owner’s (or stockholders’) equity. This equation is the foundation of modern double entry system of accounting being used by small proprietors to large multinational corporations. Often, a company may depreciate capital assets in 5–7 years, meaning that the assets will show on the books as less than their «real» value, or what they would be worth on the secondary market. The accounting equation is fundamental to the double-entry bookkeeping practice. Let’s take a look at the formation of a company to illustrate how the accounting equation works in a business situation.

This business transaction decreases assets by the $100,000 of cash disbursed, increases assets by the new $500,000 building, and increases liabilities by the new $400,000 mortgage. In this case, the total assets and owner’s equity increased $5,000 while total liabilities are still the same. Under all circumstances, each transaction must have a dual effect on the accounting transaction. Every transaction is recorded twice so that the debit is balanced by a credit.
